I always just assumed Ness was the exception to the "convenient development" circumstances, the last character they made before focusing on who would be relatively easy to add, and that Sakurai simply didn't distinguish that all but one of the unlockable characters were chosen out of convenience. But the theory that some elements of Mewtwo's design concept were reused is pretty inspired and believable, I have to admit!
I have a bit more insight on this topic. Another clear parallel between JigglyPuff and Kirby is that a majority of their normal moves are very similar. The animations are not exact copy and pastes and there are variations in how their hitboxes work but a majority of their normals have very similar animations. As for Falcon, there’s also a clear parallel between him and Samus. They not only have a similar body structure but a few of their moves are very similar visually, with dash attack, up tilt and down smash being clear examples. As for Ness being similar to Mario, there are a few more things to support this if you look deeper. Some of Ness’ moves more or less have copied over hitboxes (and even frame data in some cases) from Mario/Luigi. This can be seen with moves such as Ness’ first two jabs, back air and forward tilt to an extent (which is more similar hitbox wise to Luigi’s than Mario’s). Ness is still unique in multiple ways of course but I do think there was at least some copy and pasting from Mario done although I’m sure that isn’t the full story.
Maybe this is a silly theory but I also wonder if Sakurai just added Ness because he liked Earthbound and noticed it wasn't very popular in the west at the time, so wanted to give it a little more recognizability and prevent it from fading into obscurity in America. Plus, like you said Earthbound 64 was in development, so maybe it was to add to hype, which is something we've seen him do with other characters as well. I think a lot of Smash Bros. characters were added because he just likes those characters, considering how Kirby has been a staple in the franchise and Kirby is the first game he developed for Nintendo iirc.
Alot of the development team for Smash 64 also worked on Earthbound. Also, Iwata had become really good friends with Itoi, the creator of Earthbound, as well as having a soft spot for the Mother series
Falcon is actually similarly weird in his creation. Sakurai actually showed gameplay of Dragon King: The Fighting Game 2 weeks ago on his youtube channel, and the fighters there had an almost entirely different moveset from falcon. Why they felt the need to redo the entire character, i have no idea
Falcon borrowed the base structure (muscle, size, etc), which was more than enough to work. The original movements would have been to sloppy since it was a prototype.
Fascinating video! The question of "why choose Ness of all characters if his only borrowed aspect is Mario's body and he has unique, complicated specials?" has always been there in the back of my mind, but I never thought to connect it to scrapped characters. The connections to Mewtwo and Bowser's Fireball sound extremely plausible. This may also help explain why most of Ness's PSI moves are ones he can't actually learn in Earthbound. Granted, Ness is the party tank/healer with his only attacking PSI moves being PK Flash (which doesn't deal damage, but instead status effects, with its late game form having a chance at insta-killing) and PK Rockin', so it was kind of inevitable. Still, the fact the Smash team chose PSI Magnet over any of the buffs or debuffs he actually gets and didn't add PK Flash until Melee suggests that there were other factor(s) at play... and reusing cut content could very well be that factor!

One thing I see constantly overlooked is that C.Falcon and Samus share similar proportions and even have some of the same moves (up tilt is a big example), so falcon was probably derived form samus as well as the beta fighters. Or maybe Samus and Falcon both come from the beta

10:55 have you considered that the fire may have been flipped 90 degrees down and given different movement properties? It's reasonble to assume that a fire breath shot from bowser would have been able to do multiple hit's of damage but unlike that of pk fire would have move sideways and faster which are both easy atributes to change as it is simply changing the angle and speed. Keep in mind the fire of pk fire I am talking about is not the projectile ness throws but is spawned by that projectile. If you remove the ring effects that fire can look like a normal fire breath shot like bowser has in the nes mario bros. Also upspecial on ness probably takes from mewtwo nair as it shares particle effects in terms of looks and it wouldn't be hard to make such a basic hitbox, also the projectile could be taken from a early version of shadowball.

don't kill him in one turn you have to pray same as Monther 3 ecect masked has 200 k hp and regertes 200 k per turn still be one hit by ana pk fire ultimate

Like I don't want to be too rude or anything but I think it's way more likely that Ness is just the exception to the convenience thing that the other unlockable characters follow, instead of being this huge amalgamation of assets and moves from Bowser or Mewtwo. His special moves aren't 1:1 recreations of how they work in Earthbound, but they're about as good as you can get in a 2D fighting game on the N64. And even if they're weird, isn't that what Earthbound is known for, being weird as hell?
I understand how you feel and if you think he's an exception to the rule that's fine, I just wanted to add more to the convo is all. Like I said at the end I'm not saying I'm right or wrong and you could be right and the stuff is all original for him, it's just a fun theory I was thinking about at the end of the day and wanted to share it.
