There’s something so terrifying about how inhuman the dancing bear is that just terrifies me. The way his arms move in such unnatural ways is genuinely so terrifying

I believe its him trying to find happiness in his mental suffering. Like how he killed off that bunny that was causing pain..and the dog towards the end. I am pretty sure this is all coping with truama and depression he got in his child hood. Similar to how people make fantasy worlds to distract from the reality. Its even sad that the boy is actually a full grown adult not able to grow up and forget his childhood so he used drugs to delude and cope,i think the smiling figure was the fact he didnt wanna forget his childhood.
This feels like a demon trying and failing to understand what happiness is by forcefully probing the memories of the protagonist and recreating things. First by replicating material things like toys and playing games, before becoming frustrated and giving up when it doesn't get the results it wants. Then by conjuring whatever the protagonist is imagining and turning it up to 11, getting frustrated again and forcing a happy face mask on the protagonist. Finally, by recreating a memory but misunderstanding key points. And again, getting irritated that it isn't grasping happiness and taking it out on the protagonist. It doesn't understand that too much noise and flashing lights causes unhappiness. It misreads fear and death as part of fun. What few smiles it manages to coax out of the protagonist is fleeting. And judging by the many, many identical corpses, it has tried so many times to replicate happiness. The closes it has come to success seems to be at the very end, when the protagonist is melted and smiling blissfully, probably lobotomised and unable to do anything other than the basest brain chemistry it believes happiness is.
When i take the fish out of the water at 55:09 they go straight towards the water again and i cant get them out. They dont fly up high for me like in this video, any help would be greatly apreciated as i have absolutely loved this game up until this point

It's possible that he went through electro therapy back when they just shocked your mind to hell, and all of these delusions were his way of coping. Then, later on in life, he became an addict, which brought all of these delusions back, until he inevitably had an overdose in an alley.
As a Warhammer fan, I'm going to go with my usual, and say that the kid's got psychic powers he doesn't know how to handle yet. If it was actually just a dream, I don't see why there would be stuff happening outside of his point of view, like the random weird stuff that starts at 36:39.
