I would like to log each event along with it's request data & response object & status code. Should I use cloud watch in this scenario or should I implement my own event logging for api application using code ?
Best practice is for everyone to have access to have read access Cloudwatch and cloud trail. Users should also have ability to create cloudwatch metrics, alarms, events
You can combine Cloudwatch and Cloudwatch events with AWS Lambda and/or SNS to take an action or send alerts when CloudWatch detects something unusual.

I have a question. I have two group of users(devGroup and prodGroup). How can I group them that I can see, who is making which instance or S3? And it should show their name. How can We configu it? Plz guide me.
no need to make this too complicated. Cloudwatch is used to collect/monitor machine data from the AWS resource. While Cloudtrial is used to collect actions that have been taken for these resource. You can think Cloudtrail is audit logs.

If something went wrong can cloudwatch send notifications to users mail or perform self diagnosis?
