Most likely that is the aesthetic the developers were going for, even if there is no internal machinery. If you were right about a loss of technology following some calamity, then it's possible that the family is just living in a disused mill, and cleared out all the machinery so that they could make a nice home for their family.

Giving Jaggle's waterwheel the benefit of the doubt, I'd like to say it's used to churn Ordon's wheat into flour. It is a farm town after all. The plaster from within the house was probably put there to keep their kids Talo and Malo from interfering or getting hurt. That's why Jaggle's house has such a weird lack of space on its ground floor
They probably sell this processed flour back to the Castle - Hyrule Castle Town does have bread shops - just like they were preparing to gift the Royal Family a sword in the beginning of the game
And I don't think Hyrule's construction capabilities have withered down all that much. We didn't even see Ordon at all in Ocarina of Time - does that mean it's a new development, or does it mean its plot relevance was so minor the game devs didn't bother including it in the first place?
It's a grain mill. I always found it interesting that there were little random sections of pipes in some of the lantern caverns. For some reason they always stood out to me.
4:40 have you considered that maybe it's some form of irrigation system? There's a multitude of pumpkin patches in Ordon, and perhaps the water wheel somehow brings that water to these patches.
i like that water wheel thing. originally the water wheel was for grinding grain or moving materials. so it's impressive that you figured out it's typical use (repetitive movement machine) without it actually being used for that. it's a Watermill. it is used for milling. but it's a great bit of introspection in your part

For the waterwheel, inside the housebthey have that little room like outcove above the wall. So i would assume its connected behind that wall. I would assume its for like a grain mill. Maybe its like a mini worshop with a secret entrance. Or because interiors are bigger i just assume buildings are supose to be bigger but appear smallwr due to limitations.
This is extremely stupid use but it would give unimaginable mechanical advantage with the water wheel. It may be rarely used for major force rather than stored force. You are thinking of modern uses but you can literally use it to split pumpkins, to make bent metal (though weakened greatly), for efficiency. Probably since it is a small village style he let it be on his house purely for the benefit of everyone
you should also consider twilight princess follows zelda OoT. minimum of late 20s to early 30s, latest being 50 to 60 years. comparing the tech between both may help figuring how long ago they lost the knowledge, or what was lost between the games. just food for thought!
