8 Steps On How to Analyze a Stock (Stock Analysis for Beginners Made EASY)

  • You have likely seen a lot of people out there telling you their big "secrets" on how to analyze a stock and provide very little, if any, actual feedback in terms of what it all means. Well, today we take a look at our 8 simple steps or "pillars" that we use when analyzing a stock.
    The 8 Pillar process is the process that Paul and the Everything Money team use when taking an initial look at stock. As value investors, we understand that buying a stock is buying a piece of a business. If we are going to co-own a business we want to understand the financials first. Once this process is learned you can save a lot of time by taking 10 -15 minutes analyzing a companies fundamentals. Once a stock passes this sniff test you can move on to a deeper screening by listening to investors' calls & presentations and taking a deep dive into a 10k report.

    1. PE ratio < 20 (Market Cap / Earnings)
    2. Profit margin > 10% (NI post tax/ Revenue)
    3. Revenue growth (past 5 years)
    4. Profit growth (past 5 years)
    5. Number of shares outstanding (decreasing or same)
    6. Current assets > Current liabilities
    7. Free cash flow (cash from ops - capex)
    8. FCF = NOI < 20 (past 5 years)

    Watching this again, trying to make sure I understand better. I have used the 8 pillars to evaluate all my current positions. A larger percentage are overvalued, which means I should find a better valued items to put new money to work. How should I treat dividends in over valued stocks? Reinvest or take the cash and find better value?

      Hey Tom. Remember that the eight pillars aren’t supposed to be the be-all and end-all. It’s just a starting point. As for dividends, I would just accumulate them in your account and use them to buy other stocks. That’s my opinion PG

    Re Price to Free Cash Flow < 15 or 20, can we know the basis for the 15 or 20? Isn't being a bit overpriced good too in a way because it means there is demand or that potential growth is ensured for that company?

    Thank you for explaining the analysis behind your stock evaluations. Most channels purely speculate upon news and hype and I have been looking for something with fundamental analysis. Why do you use free cash flow for your estimate of business market cap? Are there alternate methods for estimating a businesses overall worth?

      I don’t blame them for thinking that. The media does a good job of portraying that. I actually think it’s the opposite and allows people who are more “normal“ to build wealth. Just look at history of the United States and as time went on and more people had access to the stock market, the nation as a whole grew in wealth. PG

    Great video as always! Sorry if this is a dumb question, but how do you determine what the company/stock price IS worth? Let’s say the analysis shows a check mark on most pillars, how can you tell if the actual stock price is cheap/expensive?

      That’s not a dumb question. It’s not just one piece of information. That’s part of why I’m glad you watch the videos and will continue to watch the videos because as Warren Buffett says, every investor will have a different value for every company. They’ll be certain things that you look at and determine are the right ways to approach the company and things that I do that you don’t care as much for. You have to decide, at the end of the day, how much you going to pay today for what you have calculated as the future cash flow. PG

    Very fascinated by this video. I have watched the 8 pillars in your previous videos, but I think the more you see the reasoning behind the pillars the less mysterious stock investing will be. It seemed to go by very quickly. I would like to see more of how Paul decides which companies will grow in the future and which will not.
    Tried to watch the social media live stream but it cut out on me. TH-cam said the video was not available and then I believe it said it was private. Perhaps because I needed to update my browser.

    This is a great video. I started trading 2 months ago (already lost $300 of my $1500 bank). I stopped. It was time to understand the FUNDAMENTALS and this video taught me more than an entire semester in college struggling in Accounting 101 😏. Question: given that option trading has a shorter life span (weekly, monthly, quarter). Which of the 8 pillars is most critical in assessing a stock for option buying? Thank you!

      Fundamentals from stock side of things :
      #2 revenue past 5 years : I will just make sure it's practical and consistently going, but not too fast.
      #6 current asset > current liability: personally, I like companies with greater than current ratio 1.5 or higher; it's what warren buffett prefers.
      Fundamentals from the options side of things( assuming ur a buyer of the option ):
      #1 ( buyer) time is your enemy, so buy at least 1 year away ( i.e. LEAPS); some people say think 9 month is enough, but I prefer 1.5 years to 2 years.
      #2) ( buyer) delta is very important. At the bare minimum, 70 delta; but I prefer 86 - 90 delta.
      #3) ( buyer) Don't over allocate into options. Ideally, 10% - 20% is enough. If however, you do over allocate, you can either longer term debit spreads or close long before option expires; not ideal, but that's why you want time on your side.

    Very good vid about analyzing stock, just one question, in pillar eight you make the sum of five year FCF divided by 5 and multiply by 20 to get an average stock price. The number 20 is fixed or is it the P/E of the stock you analyze?

    I am using the 8 pillars and trying to understand it better. Using the wallet analogy, shouldn't I extrapolate what the company will make in the future? If I geustimate that the wallet will be 1000 over 10 years, would it be ok to pay 500 now for the 100 wallet?
    Or do you do that with the multiplication of 20?

      So the wallet analogy is purely a way to show, simply, how I think about companies and investing. Yes if you think the wallet will have $1000 in it in 5 years and only has $100 today, $500 would NOT be unreasonable. Thats why I like the analogy. It causes you to think.     Second time watching this video and I had to pause to make a comment. Paul is very smart that's for sure, but him being like me he has ADD , his mind wanders but not to far since he have mastered to use his ability of many thoughts to his advantage. The guy on the computer how ever smart are focused on the task and he is very focused and not being able to analyze others variables .I love ADD when is mastered 😎

    How much you guys pay per trade at a broker in the US? Is it cheap there?

      I think it was the Robinhood online trading platform that began no fee stock trading. Now many of the large onlinw brokerages such as Charles Schwab, TD Ameritrade, Fidelity and Vanguard have adopted zero fee stock trading.

      TDameritrade allowed me to create an foreign account outside the USA. 0 comission and very friendly.

      Just for information, I checked and Charles Schwab charges $25 per stock trade for broker assisted trades. Online trades are free.
