There's something really eerie about this theme until you realize how dark medieval Japan was.

This lullaby is about (and sung by) a poor girl from Gokanosho Village who is looking after a child from a wealthy family in Itsuki Village and is unable to return to her home until the Bon Festival. In fact, people from Gokanosho were the remnants of the Heike clan, dispersed after the defeat in the war with the Minamoto clan. And those rich families in Itsuki were Minamoto. So yeah, the song is kinda bitter.

Listening to it again I think I get why it’s such a good theme. The basis of the melody being an actual Japanese folk melody makes it feel so authentic. The desperation and darkness of the traditional Japanese scale expresses the great suffering of their culture. And the build up shows that somewhere buried deep in the darkness, they still had hope. And yes, the European instruments make the theme feel a bit more western than Japanese, but I think overall the Japanese identity is unmistakable.

People are always thinking why there is this sort of uneasy feeling about really old classical Japanese music. The thing is, Japan as we know is sure a very peaceful and kind country, however before?
Japan was built on blood and corpses. For centuries, Japan was feared by pretty much all the east Asia, even China feared them at one point.
They were a country of war and their soldiers showed no mercy. Kill or be killed.
Anyways, that is all in the past. We live in present, and present Japanese people have nothing to do with this. Even though their ancestors were merciless fighters, it doesn't mean they are ones as well. If we were to blame people for mistakes of their ancestors, there wouldn't be a single good person on this planet. No matter where they would be from.
This is because most classical japanese music uses what's known as the Hirajōshi scale. In a way it's comparative to a blues scale, but where a blues scale has more of a major tonality, the Hirajōshi scale is distinctly minor.

I beg to differ. Ancient theme is the closest to actual Japanese music. It's mysterious and starts with a sombre drum beating.

Great song, only questioning why there's a hurdy-gurdy in the intro.
Medieval themes in this game typically have common instruments to give the "medieval feel"
To be fair, the Japanese do have some pretty heavy sounding string instruments that can sound quite a bit like a hurdy gurdy. It’s very much possible it may be one of those.
I'm a bit concerned that they didn't employ a real japanese orchestra, or just arrange it with only japanese instruments. I don't think the violin belongs here

It's an alternate history, in which Japan has conquered half the world, and introduced violins in its musical tradition.

I also like to imagine a modern days Japan with all the traditional culture and mindset.
I also had a wild idea: Imagine the medieval Japan with today's mindset: people draw tentacle hentai on parchment scrolls and display those at bazaars, and well-fed citizens in old-fashioned garments spend all their coins at the hentai stall everyday...
