Esther had Alzheimer’s in her old age, so of course she forgot. That and probably a bunch of other shit Mr.Hopp did, because in one of the endings she forgot what Mr.Hopps did as soon as she ran out in the rain.

Could the demon have possessed her and forced her to give the doll to Ruby, which is why he is behind her in the last scene? It would explain why Esther went batty right before she died, she could have been trying to fight its control, which finally killed her.

Well now we finally know what happened to Ruby's parents. I'd hoped they were alive, but what we see in this game confirms that yes, they are SUPER dead/trapped in the Underworld. I know there was a ton of blood in their room in first game, but since there was no body I held out hope.

After being thrown in the downstairs dungeon, and getting out of it, you attempt to get the lift going to escape the basement. After being successful in doing so, you enter another ‘Special Stage’. After accomplishing the Special Stage, you get to the area you need to go to get to the next chapter. Whilst you run around the Orphanage, you come across Dee, and her reply is, ‘I told, evil roams these halls but I can make it go away and get everyone back.’ She explains to you the ritual you need to do. Dee then sends you to collect nine candles, salt, sage and a trinket from the second floor bedroom. Esther, suspecting Dee knew what she was doing, went off to get those things. After collecting them, you arrive back to Dee and set everything up. After Dee says ‘You actually survived.’ Esther becomes scared and confused. Looking at Dee, you realized she is part demon, AKA The Entity, who probably has control over her. Being knocked out on Dee’s will, you wake up in Ruby’s bedroom, from the previous game who you play as. Suspecting that Dee sent you to. Going into the kitchen, looking at the calendar, you realized you’ve travelled back in time. Dee, being a black figure in the shadows, seeks you throughout you walking around the house. Confused, Esther ignores it and tells herself it’s not real, excepting Dee being real to her. Asking Esther to ‘Give herself to them’, she controls Mr. Hopp and the other stuffed animals. After walking through the fires, you arrive back in your bedroom in the Orphanage, but still nobody there. Dee, appearing in front of you, ask you to ‘play with them’. The Entity, spawning behind her, chases you to torment you and drag you back with them. Getting outside in the rain after running to the ‘Exit’, you see Mr. Hopp and have no Memory of what just happened. 67 Years later, the radio is talking about the disappearance of the 24 children that lived in the Orphanage, along with the 5 care workers. In the hallway as you slowly drift to the right, see Mr. Hopp’s face and he charges at your face and scares you. This being the first ending. Going back to collect the medallions, you spawn in Ruby’s room, again, but this time, in different color clothing. After running around in search of one, you fail to find one. Then randomly, you spawn back in your room at the Orphanage. The floor cracking open, and you falling in it, end up in the Underworld. After accomplishing the puzzle, you arrive to the area where all of your Orphanage friends. Doing the Boss Battle, you defeat the plushie heads. After that, you see Dee on the ground while saying ‘You won’t get away this!’ While finishing her off, you and everybody else spawn back at the Orphanage. But, before you occur the next ending, Molly asks, ‘where did you get that necklace, by the way?’ And everything turns dark. Same ending as last time, but this time, the radio is NOT talking about any missing children or caretakers. This time while the camera drifts to the right, you, Esther, is the old lady sitting on the rocking chair. In the background, you see Mr. Hopp’s face. While that being another ending.

Wait so what happened is what was happening when Esther was in the house from the first game saying "This isn't right" meant she was observing the true future. Esther escaped Satan and died of old age. However, the first game takes place over 60 years later where mr. Hopp returns to kill Esther but meets her child. The 2 new dolls in the 2nd game are only presentable because they take Isacc and Molly and have no need for anyone else. Why the game ends with Esther's child trying to find her mother is because she has experience dealing with Satan. However, she is not there, so Esther's child calls the police and shoots mr. Hopp.

Here is my theory on what happens in the game.
This was a reply to a theory that turned into my own, but I changed it a lot to be my own comment, but it is very long and has a TL:DR at the bottom, but you should read it all since I spent awhile on this.
There are notes in this game saying things like the toys are controlled by satan or whatever, and it makes sense, especially with the underworld chapter. In the bad ending it says that the 29 (if I remember correctly) missing people were never found besides Esther, even after all those years, so it is definitely some powerful entity doing this. A person working there and a kid said something off, the worker saying they felt some evil presence, and the kid saying that he/she (forgot their gender lol) heard things at night. But with Esther starting to have nightmares, and the kid saying that like there wasn’t any before, it probably wasn’t the workers patrolling at night, but maybe the entity checking everything out and preparing these things, and maybe Esther in her dreams was interfering with it.
Another thing though, with Isaac and Molly being possessed/taken or whatever when Esther unlocks the door, Beverley immediately closes it, and takes Esther down into the cellar, she could have known about the entity but be keeping it a secret, and trying to stop protect from being taken, only for herself to get taken after putting her in the cellar. It also might be why she got the people there to patrol the halls, to stop anybody, mainly Esther to get out and maybe get caught. Or, Beverly could have been working with the entity, trying to get the kids in a vulnerable location and stopping Esther from escaping or something. I mean, we never see her in the good ending, which means that might be true and she might have been taken with the entities. Now that I think about it, she could have been part of the entity, since it’s like nobody remembers she existed..
Im certain all 3 toys were controlled by 1 entity, and it probably had a lot of power and could manipulate things and make multiple versions of itself into those toys, but after being defeated it became very weakened. It went after Esther when she was old, since she forgot everything and was probably very weak too, and killed her. But the toy was already passed to her daughter somehow. Maybe the toy randomly appeared, and the entity manipulated her mind into thinking she made it for her granddaughter, which is how/why she gave it to her, only for the entity to kill her parents. We all know what happens then, and I’m guessing the canon ending is the house being burnt down, so the entity probably dies since it’s already so weak, or it could still barely be alive, enough for it to retreat again, only this time waiting a lot longer for it to regain it’s strength..
TL:DR
My theory is that the entity in the toys is powerful, and multiplied itself into 3 monsters to take all the kids and workers into the underworld. Esther had seen things in her dreams, and the entity probably knew she could be a problem, so it created Beverley, and manipulated everybody’s minds into thinking she was always there. She was used to get the people working there to stop Esther at night from stopping it’s plans, but Esther then is able to still save everyone, and majorly weaken the entity. (Good ending)
But the entity returns once Esther is very old and weak, and places the rabbit doll somewhere and makes her think she made it for her granddaughter and gives it to her. It then kills Esther, then later her granddaughter’s parents, but her granddaughter escapes, and the entity possibly being killed in the fire since it was already weak, or it survived, only to go back into hiding way longer this time to become powerful again..

Quick explanation to people who didn't get it: This is the prequel of the first game. Esther, the player we play as, is nana the one who gave Mr. Hop to ruby, the character we play as in the first game. Tho most likely whoever controls Mr.Hop haunted down Nana and forced her to give Ruby the doll. As the father in the first game said that Nana was going crazy and eventually died.
