Hi, It's a contingent liabilitiy because of the uncertainty of the other party.
For Example: One person(A)has a bill receivable of 20,000 with a maturity of 5 months but he needs money now so he went to bank and get it discounted.
Now if another person(who should pay bill) doesn't pay the bank on maturity then A needs to pay that brings uncertainty.

Sir can you explain "Provision for bad debts" and plz include the entries and its effect in our books (P&l and B/s) with few example.
Also if u don't mind can u clear my one doubt.
After creating a provision on bad debts of 10k.. if we closed our books with actual bad debts of 2k then how should we treat this or if we crossed the provision limit lets just say 12k of bad debts.

And here is the answer of your query:
Old provision :5000
New provision : 3000
Actual bad debt : 4000
Sundry debtors : 40000
We assumed we would get a loss of bad debt as 5000
But actually our loss is 4000
So 1000 is our income
But in coming year we think we would get a loss of 3000 so we will raise the bad debt level by 3000
Entry would be like...
Sundry debtor : 40000
Actual bad debt : -4000
Old provision :5000
New provision : -3000
Sundry debtor in balance sheet : 38000
Bad debt in p&l after adjustment of
Actual old and new provision is 2000 under debit side of P&l
