If you consider it a hallucination, probably due to his own guilt. Lorewise, the mental ward is implied to be an area where souls/actors were better shaped to fit their roles. Probably Grimm's guilt+schizo mind popping off in a place dorothy was before. See Edith, Sherlock, most of the BS1 girls, Victoria, etc.'s dialogue on white rooms. Mental asylum also has many files on the girls, including dorothy.

It was probably a mix of Grimm's delusions while being in the mental hospital with the presence of dorothy's book. She never really "dies" because she isnt real at this moment. She dies in the first game. The mental hospital itself may be a place where Mary Sue "repurposed" many real people into their roles as fairy tales. This is just my guess, but it seems like this seems to be a place in reality where many were sent, including Dorothy. I say this because there are several notes on characters, including Dorothy, that you find in a filing cabinet stating they were real people who went mad with the idea of fairy tales or other mental conditions.
I remember there were some hints that it's part of the garden of the King in Yellow and that it got summoned into Wonderland. Florence mentions that it and the Crimean hospital were in contact at some point, and the tavern NPCs right outside of it talk about Hastur. @@SlayerNerin I don't think we know if there's a specific reason for why Dorothy was there, practically all the BS1 fairy tale companions got given a bad ending. You could maybe infer that TCO and all the others involved in Wonderland didn't want Grimm to remember them so they got disposed of, but I don't know. Many are just direct aftermaths of their Leaf ending in BS1. I don't think that this Dorothy wasn't real because she can reincarnate herself according to the lore of the Lost Empire (or maybe her actual lore, it's sometimes hard to tell) so it is plausible that she did revive and then died here. She behaves too much like the real Dorothy to not be another incarnation of her.

Look around the mental ward, specifically in the door puzzle/maze. One of the doors will take you to it if you go back through it
