They pulled him out of the training program not out of suspicion, but because they knew of his familial ties, and figured that he was an excellent choice to send in. Dignam of course doesn't word it that way, playing "bad cop" in opposition to Queenan's "good cop." I believe they also wouldn't let him continue to go through regular training, if he said no to going undercover. But based on Costigan's portayal, I think it's clear that he understood the opportunity.

"Only mr French can beat people up for no reason" no, it's a fairly well known mafia rule that you can't touch a made man. The whole "there's people you can touch and there's people you can't touch" speech harkens to that. French basically explains without saying it directly that the guy Billy punched is a mob associate, but not a made man. That's why he's making a judgment call that while the guy isn't exactly untouchable, Billy shouldn't be touching him. However, French as a made man and superior, can absolutely beat the shit outta the guy

William/Billy could have easily won twice and not died had He acted smartly. His 1st mistake was not putting His phone on silent when He was chasing Colin. Ps when His phone rang, it was actually Costello that was ringing Him. Not Queenan. Remember, William had two phones and He immediately went to go and see Costello after His failed attempt to arrest Colin. All Quuenan did was text Him. 2nd mistake. William/Billy shouldn't have ran away from the station when He found out that Colin was the rat He was looking for. He should have just acted calmly, get His money then expose Colin rather than taking matters into His own hands. 2 crucial mistakes that cost Billy His life and a chance to be a Dad.
In the scene where Costigan was waiting for Madeline outside of her apartment, the envelope Costigan gave to Madeline contained some form of proof that Sullivan was irrefutably the rat for Costello. I imagine it contained additional instructions that Madeline should pass this information on to Dingham as he was the only person that could be trusted. You may argue otherwise, but if you cast your mind back to the scene between Costello and Costigan in the restaurant where Costello is drawing pictures of rats he briefly says the following during his drunken tirade: [Costello to Costigan] You got a girlfriend? Ex wife? Old girlfriend? They're stupid... but that's what brings you down in this business... By the end of the film Madeline and Sullivan are more or less confirmed as separated - Madeline is the old girlfriend, ex wife etc. Costello through his drunken ramblings foreshadowed that is was Madeline who would go on to bring down Sullivan.
