I really don't think Catnap has the ability to personally give the dreams seen or experienced in the story. I think these are nightmares brought up by our own guilt and denials by the character. In order for Catnap to do that he'd have to have psychic powers or something.
You are right, literally nowhere in the game describes this ability. Huge stretch with no evidence to support. Not only that, but when the kids faced this, Catnap didn't control them.....

theory time: what if the protagonist is the one who planted the dead child? that might explain why they missed the hour of joy, depending on the time frame. more importantly (and solidly), you would definitely feel guilty for making a monster out of an innocent man. it could also be the child who took the body of huggy, which could explain why its him specifically who we see.
Wait but how did you get the idea that CatNap can control what we experience in the red smoke? wouldn't that mean he would have some mind powers to know what our traumas are and use them against us? If he could do that, Ollie or Poppy would have mentioned that at some point since it seems like a very OP ability
I'm almost convinced the player is Rich. Rich has vhs recordings of all three chapters even though he's just a normal low-level employee, and clearly doesn't know about the experiments. He has anger issues but is kind-hearted, and was worried about the kids in his recording of chapter three, so maybe that's what makes him feel guilty, that he knew something was wrong even though he didn't know the details, so maybe he feels guilty for not doing anything about it.
Theory: Main character had something to do with the experiments as each one recognizes us, especially when Miss Delight said “How are you…alive?” We most likely quit because we didn’t want to keep dealing with the inhumane aspects of it all. Shortly after The Hour of Joy occurred, which we were unaware of. Something I don’t get is why Poppy waited 10 years to contact said main character if she wanted to take down the prototype with our help
I think the reason "we" feel guilty is because we represented something actually rather large in the company. I would like to think "we", the MC, are Richie, and whatever head position that old man was thinking of giving over to him in the VHS, whatever work "we" did on this position that was given to us.... was actually a big decider in the fate of the children.. Like head of Production or something? It would only make sense for Richie getting a promotion seeing as he understands the stocking, inventory, shipping, and basic process of the entire operation...
Very interesting theory some believe we are playing as Rich. A man who is a "Jerk with a heart of gold" type of character and has appeared in at least one VHS tape per game for a total of three.
Would it be crazy to think that Ollie might actually be Elliot? That the body that was found at his may be the result of an experiment of some sort and that he might want to redeem himself by helping the player? Idk, it crossed my mind
What if the reason why we continuously see huggy wuggy during the hallucinations, was because that the dead boy that was found in a duffle bag, (which could imply that the player was involved in) is the kid they used to create huggy. and thats why the player keeps seeing huggy This prbbly wont make sense with the timeline, but it’s just a thought
I think we are guilty by proxy. From what they have been hinting I believe we were someone who climbed the ranks and became big. But clearly he left and did not come back. Also seeming to not like what has happened to the people who became toys.
Huggy wuggy was a nightmare because in chapter one we were chased by him and we pulled the box and huggy wuggy might of died but he made us guilty because we killed him he will do anything for revenge

The Red Smoke reminds me of Scarecrow's fear gas from Batman. Arkham Asylum in particular.
It's themed like that the creator has probably took the fear gas and name it red smoke

I have a more detailed version of this theory and a second one. That we are not rich but his friend who had him promoted.
