I think it may have to do with that mysterious woman in white, like who was she? Also legal reasons because who would they pay the royalties to if they played the short on repeat and yet again, nightmare fuel for little kids.
it's pretty straightforward; the episode came out right around the time that the crack epidemic was starting. so having such things being called "crack monsters", it's not really a phrase they wanted children repeating. it's nothing super deep, it was just an unfortunate phrase at an awkward time

Most likely because there’s illegal activity going on. Not only did it seem like a bunch of shady companies were involved, but just making something like that is just asking for the aggressive hammer of children’s media IP protection lawyers to come swinging. Children’s media is notorious for putting a crap ton of money into really good and aggressive lawyers to protect their copywrite/IP’s. Think of how you’re warned not to come within a mile of anything that resembles a Nintendo or Disney character if you don’t want a lawsuit. What they were making was not nearly different enough to pass as something unique. They were outright using the Spongebob name, and it’s clearly not a parody or a criticism.

A day with Spongebob Squarepants will always be my favorite lost media video, mainly because of how bizarre and creepy the rabbit hole goes. What began as a weird bootleg mockumentary of everyone's favorite Nickelodeon cartoon became this unsettling rabbit hole of mysterious movie production companies and a network of very suspicious and aggressive people that ultimately become more interesting than the supposed movie itself. There's definitely money laundering or something illegal behind Reagal films. The fact that their website at one point infects your computer with a Trojan virus and their address is behind a small shopping center in Atlanta is downright disturbing creepypasta stuff. I am reminded of another "movie production company" in the UK called Brightspark Entertainment. Almost identical to this one, their "films" were just stolen and repackaged existing titles with different names. Literally just theft. They were covered by IHE in his "The (NOT DISNEY) collection". I found their address on their website traced to a sketchy location in Brighton, England. One that clearly had no office and was very similar in nature to the Reagal films location. It's all so creepy and fascinating to me. 😄
