Lych heals because of your overclock, any buffs that is applied to your towers gets absorbed by Lych and it heals by 5-10% of its max health
The reason why you were losing lives is because you couldn't take down the ghost Moab that the Lych spawns when it reaches the skull fast enough.
If you are doing this challenge again I recommend going for money production weapons and upgrades, also UPGRADE YOUR MONKEY

For future reference, Lych (the boss) eats buffs so everytime you overclocked your tower, he would eat ur buff and stun the tower for 10 seconds.
It’s also what heals the lych

Buffs heal the lych boss and when you reach a skull a big mini version of the lych comes out and drains your lives. Also the upgrade over the new weapon slot that costs 125k gives you the chance for paragons

exotic is the second highest level, if you hit the upgrade button it buffs a bunch of stuff and removes commons, gives more choices for upgrades and unlocks godly which is where the paragons are, in the version you have it should cost 75k to unlock the upgrade
