The purpose of creating day trading hypotheses is to order your day so you find the right opportunities and times to trade.
The steps to generating your own day trading hypotheses are:
1. Identify areas where a market move is expected to begin
2. Determine the type of move and trade - i.e. breakout
3. Identify what would negate the trade
4. Create multiple alternate hypotheses
To do the above, you'll also need to systematically gather objective facts upon which you will create your day trading hypothesis. For example:
The previous day's day-type
Key levels
Current range sizes
Direction of the market
Market profile initial balance type
The open in relation to the close
And more
The Charting Process:
Get context and your general idea from large time frames such as the daily chart, market profile, and 60min chart
Determine your execution points with shorter time frames, such as a 15, 5 and 1 minute chart
Richard then then looks at an example in the German 10 Year Bund. He notes: the trading ranges on the hourly chart, a potential double bottom, the open appearing on the previous close, a market profile selling tail, a b-shape profile, a close at VPOC, and more.
He uses this information to create the following hypotheses:
Hypothesis #1 - break 42 and a slow move higher
Hypothesis #2 - holds below 27 for a break of 18 and momentum lower
Hypothesis #3 - fails below 18 and back into range
Finally we look at how the day actually played out. This is a powerful process to learn and perfect, and always remember to keep updating your hypotheses as the day progresses.
