You are right. Pour oil on the flame or Pour fuel on the fire is the correct idiom. Pour oil in troubled water is another idiom which means to do or say something in order to make people stop arguing

Pour fuel on fire: To say something to make an argument worse. Pour oil in troubled waters: To say something to make people stop & clam down argument. Hence, your example statement means that friend calmed down the arguments between them, not making it worsen.
