Making actual clothing with physics is very tricky in Dreams, and is funky at best. There is no way to make sculpts in Dreams have cloth physics unfortunately. The closest thing is the squish setting, which is more for creating a rubber or jello effect rather than cloth. Paintings are capable of a dynamic physics effect, but with limited application, usually best for simple things like curtains or flags. In any painting's tweak menu there is a button to make it physical under the physics tab. Dynamic paintings only have the ability to flutter and don't have collision, so the clothing will likely clip through the body of the puppet often.
Well they are all able to be sculpted, but you will need to scope into each one individually to sculpt it. This might not be evident in videos here because Jimmy doesn't like the UI in Dreams that shows when he's scoped in so he usually has it turned off and it may look like he's just working with the puppet from the base layer. To scope into an arm for example, you'll want to hover your imp over the puppet, press L1+X, then you'll want to hover over the body part you want to work on and just keep pressing L1+X until you are in sculpt mode for it. Puppets have multiple layers of grouping so it can be a little confusing at first. Hope this helps.

Search these and I'm sure you'll find one to your liking: Puppets, base puppets. Also in your search select the "collections", cause a few Dreamers have put together groups of them all in one place.
