Why exactly is he referred to as “Cyber” Shredder in this game?

Because the Original Shredder was killed by the Turtles.

From The Villains' Wiki: _The term, Cyber Shredder was first used in the video game, Teenage Mutant Ninja Turtles III: Radical Rescue, for a cyborg version of the Shredder, which was later playable in the Super Nintendo version of TMNT: Tournament Fighters._
So I guess it follows the Gameboy continuity? Anyway, what I can piece together is that Karai/The Foot either created an android to masquerade as Shredder, or he was revived and turned cyborg. I personally like to go with cyborg.

This game is based on the Turtles comic, not the 80s cartoon. In the comic, Shredder gets killed pretty early on by the Turtles
